I *think* it's wrong usage, but I didn't have the time to inspect too
closely.

The error message about the undefined \lilypond environment indicates
that LaTeX tries to compile the original file and not the one processed
by lilypond-book.

The OP should check the *actual* result of the lilypond-book invocation.
That is: which new file is produced and in which directory is it in?
Then: Which file is it that is compiled by pdflatex?
