Exactly what the message says: The external program diff isn't
installed or it cannot be found (probably because it's not in
installed in PATH). Install it and make sure that PATH [1] contains
the directory where you installed it.
See `M-x getenv RET PATH RET' to see the PATH within Emacs.

[1] Depending on your Windows version, it might be somewhere near
"Start / Settings / Control Panel / System / System Properties /
Advanced / Environment Variables"
