I really recommend to use the proposed extension .ly on the LilyPond files.
Then, you can for example double-click on the file to process it.
I think the problem you had initially, happened since you didn't convince
Notepad to save the file with extension .ly but got .ly.txt. The trick
is to
change the "Save as type: " setting to "All Files" when you do Save As.
Then, you can specify the full file name including the extension .ly.
A simple alternative is to just double-click on the LilyPond icon. This
will
start a simple text editor "LilyPad" that's very similar to Notepad but does
not have any trouble to save the file with extension .ly.
Unfortunately, LilyPad doesn't seem to be able to save the file using UTF-8
encoding, which is necessary if you have any special characters in lyrics or
titles.
An even better alternative might be to install jEdit, which includes very
good support for LilyPond, including a "Assistant" to setup a template for
a new score. See

Dear Friends,
It works on a Windows PC.
1. Don't use the .ly file extension. Keep the name as .txt, with the
file type as Text File and with Notepad in the Open With field in
Properties.
2. Drag and drop the text file's icon onto the icon for the Lilypond
executable's icon (this can be placed on the desktop).
3. Go back to the folder where the text file is located and open the .pdf
file containing the typeset score.
All the best,
Linda
