As said, you can insert the ä/ü and so on directly, make just sure you save
the file as utf8 encoding. Some latex editors won't do it and I had also bad
experience with the windows editor.

If you want to integrate short examples into text, then it is very easy to
use lilypond and latex together. Note that you cannot compile the file where
you write \begin{lilypond} and the like directly with latex. First you will
have to compile it with lilypond-book. This again generates a file with the
ending tex (so it is good to call the first file with the ending lytex), and
this one in turn you can compile with latex. If you open it you will see
that all lilypond-lines are substituted with something like
\includegraphics{xyz}... This means lilypond-book calls lilypond to create
images that latex will include in the text.
