underlined characters. Running emacs on the same setup but outside screen
worked as expected.

Strange, for me master branch works with italics in xterm (vim user here)
since almost two years. This is main reason to compile screen myself. May be
check your terminfo/whatever emacs uses, perhaps it do not see itself in a
position to allow italics rendering? Or output raw escape codes directly in
shell to check if it works.
