Thanks for the recipe (and thanks also to Ted for the auth-source hints).
Your settings are OK. Using them (slightly adapted), I could reproduce
the problem.

The following patch ought to solve it:

Awesome thanks! I checked out the latest Tramp from the CVS repo and have everything working now. 

Thanks to the both of you for your help with this, and thanks Michael for fixing the bug. I use Tramp + Auth Source every day and could not imagine working without these 2 packages.
