Have you tried making a program that, say, just blinks the lights ? 
In other words, do you know if the mega32 is running at all, or is it just a 
problem with the serial port ?

If not, I would do a blinky-light test to be sure where the problem is 
first.

I have run mega16's at 18.something mhz, so it does work.
