Much better is to change directory to the folder where the file is placed:
cd Documents and Settings\Frybyte\Desktop\Hamilton
and run
convert-ly -e template.ly
This has always worked for me on Windows, even when I have had spaces in the directory path.

As you seem to have spaces in directory and/or filenames the arguments need to be quoted. Maybe that is your issue?

e.g. convert-ly -e "C:\Documents and Settings\Frybyte\Desktop\Hamilton\mytemplate.ly <http://mytemplate.ly/>"
